Let me preface this question by saying that I know we should be using an amp for each guitar......but we only have 1 available...and we are just working on our timing together...and using low volume.

We have a Mustang iii v2, and we put a Y connector as the input then connected both guitars to that.
The weird thing is that when my daughter turns down the volume knob on her guitar....it also mutes my guitar. And we get the same result if I turn down the volume on my guitar....it mutes us both.

Can anyone suggest what the issue might be?
As a side note, we also have a digitech whammy pedal that we use to tune down when we are too lazy to actually tune down for certain songs. We use to be able to play through it(bypass it) even when the power wasn't plugged into the pedal.....now we can't. I am wondering if these issues are related.

Your problem is that the Y connector connects the two guitars together. When the volume grounds out the signal on one, it also grounds out the other. It's one of those guitar cases of,"Don't go there". It would happen with any amp.
You are also feeding your signal into the other guitar, which drags down the brightness.
You can isolate the guitars by using a boost pedal on one. That will electronically separate them. This will improve your tone.

The pedal problem seems unrelated. Tighten the jacks. Replace the battery. See if that helps.

The previous reply is absolutely correct. The two guitars are effectively in parallel and so their pickups and volume/tone controls (which are wired immediately after the pups) are also in parallel. Turning either tone or volume on either guitar affects the lot !
You need a small mixer of some sort to combine two into one, which will isolate the two guitars and mix them via op-amps.

Or any buffered effect pedal, like the already mentioned Boost.
